What are exempt supplies?

Exempt supplies are supplies the law places outside the charge to VAT: no output tax is charged on them, and no input VAT related to them may be deducted. The second half is what makes exemption heavier than its name suggests.

Why exemption is a cost: in numbers
Two businesses face identical purchases - SAR 60,000 plus SAR 9,000 of input VAT - and each sells for SAR 100,000.

The customer's outcome is identical (no tax on their bill), but the exempt supplier absorbed SAR 9,000 as cost. That is why exemption is said to "break the deduction chain": tax paid at earlier stages freezes there and cannot pass through.
Mixed activity: the real operational problem
A business making both taxable and exempt supplies - a property firm leasing residentially and commercially, say - does not deduct all its inputs:

In practice that demands: classifying every purchase invoice by what it relates to, cost centres or tags separating the two activities, and computing and truing up the proportion periodically. A mixed business without that separation is filing a return built on an indefensible estimate.
On the invoice and the return
- An exempt supply carries no tax added and is not shown at 0% - exempt and zero-rated are distinct classifications on both the invoice and the return.
- Exempt supplies are declared in their designated box on the return.
- Exempt supplies do not count toward the registration thresholds, because they are not taxable supplies.
Frequently asked questions
Which is better for my business, exempt or zero-rated?
It isn't a choice - the law assigns the classification to the type of supply. The right question is: what is my supplies' actual classification, and what does it do to my input recovery and pricing?
My activity is fully exempt - do I register for VAT?
Exempt supplies don't count toward the thresholds, so you may not reach them at all. If you have other taxable supplies, only those count.
Can I pass my unrecovered input VAT to the customer?
Not as a "tax" line on the invoice - that is prohibited on an exempt supply. In practice it enters your cost base and pricing as a whole, which is one reason exempt activities carry higher costs.
