What is revenue recognition?
Published
Revenue recognition determines the moment a customer dealing becomes revenue on the income statement. The governing rule: revenue is recognised when the performance obligation is satisfied - goods delivered or service performed - to the extent performed, independent of when invoicing or collection happen.
Four cases covering most of reality
| Case | Recognised when | The distinguishing entry |
|---|---|---|
| A goods sale | On delivery | Al-Waha's invoice: receivables 34,500 / sales 30,000 + output VAT 4,500 |
| An advance before performance | Not yet - a liability | Bank / customer advances |
| A subscription or continuing service | As time passes | Deferred revenue / revenue monthly - the subscription page's schedule |
| A staged project | By progress or milestones per the contract | The stage's revenue on its completion, with its document |
The common thread: performance is the event - invoicing is documentation, collection is liquidity.
The twin errors
Too early: invoicing an unconfirmed deal "to reserve it," or treating an advance as revenue - revenue and tax with no supply, then notes and corrections when the deal falls through. Too late: goods delivered while the invoice "waits for month-end" - the period's revenue understated, its tax likewise. Both directions lie to the period; one optimistically, one lazily.
The tax note
The accounting recognition moment and the VAT due date are independent rules that can diverge - especially with advances and early invoicing, where tax may fall due before revenue recognition completes. The dual treatment is settled with your accountant, and sound books hold both at once (deferred revenue + output VAT payable).
Frequently asked questions
An annual contract collected upfront - where does it sit in the statements?
The cash in the bank, the obligation in deferred revenue, leaking into revenue monthly - the income statement grows by performance, not collection.
Goods at the customer on trial or with open return rights?
Recognition follows the actual transfer of control and the contract's terms - ambiguous patterns (consignment, broad return rights) go to a specialist before the contract template is signed, not after.
